Estimating a disaggregated cost-push inflation model for the Brazilian economy

Abstract
In this paper, we model the Brazilian disaggregated inflation dynamics from the standpoint of cost-push inflation, taking into account the existence of interdependence in the production chains. We estimate this disaggregated inflation model in its reduced form, using ARMAX and GARCH models. We found the following results: (a) it is difficult to associate demand shocks with inflation; (b) the exchange rate and imported inflation in US dollars together affect all items of disaggregated inflation — directly in the case of tradable goods and indirectly, through costs, in the case of non-tradable goods, including services; (c) the financial cost is significant in the explanation of the industrial goods inflation; (d) the exogenous relation between foods inflation and the demand indicator, according to retail sales, is contrary to the expected one, in the sense that higher (lower) inflation in food and beverages explains a fall (an increase) in retail sales; and (e) inflation inertia in services appears to be larger than in the other sectors. This last result can be interpreted by the fact that the service sector is basically non-tradable, showing low productivity growth and wages that are more closely related to the minimum wage, which had a strong institutional-political component and was adjusted above overall inflation in recent years.

Resumen 
En este artículo, se trata de modelar la dinámica de la inflación brasileña desagregada desde la perspectiva de la inflación de costos, teniendo en cuenta la existencia de una interdependencia en las cadenas de suministro. Las formas reducidas de ecuaciones teóricas se calculan a través de los modelos ARMAX y GARCH. Los resultados muestran que: (a) es difícil asociar las presiones de la demanda con la inflación; (B) el tipo de cambio y la inflación importada en dólares, en conjunto, afectan a todos los elementos de la inflación desagregados - directamente, en el caso de productos comercializables, e indirectamente, a través de los costos de los bienes no comerciables, incluidos los servicios; (C) el costo financiero es importante en la explicación de la inflación en los países industrializados; (D) la relación de exogeneidad entre la inflación de alimentos y el indicador de la demanda, de acuerdo con las ventas al por menor, es contraria a la esperada, en el sentido de que un aumento (disminución) de la inflación de alimentos explica una disminución (aumento) de ventas al por menor; y (e) la inercia de la inflación de los servicios parece ser mayor que los otras. Este último resultado es interpretado por el hecho de que el sector de servicios es básicamente no transable, con un crecimiento de la productividad más baja y con los salarios más vinculados al mínimo, que sufrió un ajuste por encima de la inflación, debido a la política económica adoptada en el período reciente.

No presente artigo, busca-se modelar a dinâmica da inflação brasileira desagregada sob a ótica da inflação de custos, levando em conta a existência de uma interdependência nas cadeias produtivas. Formas reduzidas das equações teóricas são estimadas através dos modelos ARMAX e GARCH. Os resultados encontrados mostram que: (a) é difícil associar as pressões de demanda com a inflação; (b) a taxa de câmbio e a inflação importada em dólares, em conjunto, afetam todos os itens desagregados da inflação — diretamente, no caso de produtos comercializáveis, e indiretamente, via custos, dos bens não comercializáveis, inclusive serviços; (c) o custo financeiro é significativo na explicação da inflação dos industrializados; (d) a relação de exogeneidade entre a inflação de alimentos e o indicador de demanda, segundo vendas no varejo, é contrária ao esperado, no sentido de que um aumento (queda) na inflação de alimentos é que explica uma queda (aumento) nas vendas do varejo; e (e) a inércia da inflação de serviços parece ser maior que as demais. Este último resultado é interpretado pelo fato de o setor serviços ser basicamente não comercializável, com crescimento da produtividade mais baixo e com os salários mais vinculados ao mínimo, que sofreu reajuste acima da inflação, em razão da política econômica adotada no período recente.

Aggregate demand and the slowdown of Brazilian economic growth in 2011 - 2014

1. Introduction

The Brazilian economy experienced a period of faster growth from mid-2000s to 2010, after nearly a quarter-century with very little growth in GDP per capita, due both to a major change in external conditions combined with a smaller but very important change in the orientation of domestic macroeconomic policy. The average growth of GDP in the period 2004-2010 was 4.4%, slightly more than twice that observed in period 1995-2003 (Serrano & Summa, 2012)1. However, the average growth rate of the period 2011-2014 drop considerably to 2,1% and in 2014 the economy grew close to zero (0,1%). 

The purpose of this paper is to argue that this sharp slowdown in the growth rate of the Brazilian economy since 2011 can be explained predominantly as due to changes in the orientation of domestic macroeconomic policy, rather than to changes in the external conditions of trade and finance. Moreover, we shall argue that, as the economy was neither constrained by foreign exchange nor by the general scarcity of labor or capital, these changes in macroeconomic policy led to a substantial decrease in the rate of growth of aggregate demand and are chiefly responsible for the lower growth of both output and business investment.

In the period 2004-2010, after the marked improvements in external trade and financial conditions since 2003, the government gradually (and initially with some hesitation) took responsibility for directly generating growth through the expansion the domestic market. This was done through a series of policy measures boosting aggregate demand in order to promote economic growth, measures which were quite successful in attaining it. However, since 2011, despite the continuity of the ease in financing the large current account deficits, the government changed the orientation of macroeconomic policy. The new strategy was first to make space and then provide macroeconomic incentives for the private sector to lead the growth of investment and of the economy. This was done in two phases. The first was through a strong and deliberate contraction in aggregate demand growth rates in 2011 (whose effects lasted until 2012), including a very large reduction in public investment, to open space for the presumed private investment and export boom that was expected to come with lower interest rates and an exchange rate devaluation. As investment and exports did not respond to these interest and exchange rate changes and the exchange rate devaluation began to accelerate inflation, interest rates were increased again. After that the government tried to revive private sector investment mainly through large tax breaks to firms, hoping for the private sector to respond by expanding investment and aggregate demand. As the measures taken since mid-2012 did not significantly increase final aggregate demand (increasing neither the internal nor the external market), private investors naturally found no reason to expand investment and in the end the new strategy reduced considerably the growth trend of the economy. 

The contraction of the Brazilian GDP growth rates since 2011 was sudden and considerable. After growing 7.6% in 2010, the Brazilian economy grew 3.9% in 2011 and only 1.8% in 2012. Growth increased modestly to 2.7% in 2013, but the economy entered in technical recession (two consecutive quarters of negative growth) in 2014 and grew only 0.1% in this year. In addition, manufacturing industry exhibited the same pattern: average growth rates of 3,6% in 2004-2010 and -0,9% in 2011-2014. Finally, formal employment creation was on average 1,46 million jobs a year in 2004-2010, which was reduced to 829 thousand 2011-2014 and only 152 thousands in 20142. 

Our argument will proceed as follows. Section 2 and 3 discuss, respectively, the possible role of external and internal causes of this marked reduction in growth rates. Section 4 critically evaluates both the initial policy decisions made to supposedly make space for growth in 2011-12 and the phase of stimulus through incentives to investors since 2012. Brief final remarks will be made in section 5.

No presente artigo buscamos modelar a dinâmica da inflação brasileira desagregada sob a ótica da inflação de custos levando em conta o fato que existe uma interdependência nas cadeias produtivas que se reflete na inflação do Índice Agregado de preços ao consumidor. Os resultados encontrados ao estimar as formas reduzidas das equações desagregadas de inflação mostram (1) que é difícil associar pressões de demanda com a inflação; (2) que a taxa de câmbio e a inflação importada em US$ em conjunto afetam todos os itens desagregados da inflação (pelos produtos tradables e os custos dos bens non tradables, inclusive serviços; (3) que o custo financeiro foi significativo na explicação da inflação dos industrializados; (4) a relação de exogeneidade entre inflação de alimentos e o indicador de demanda, segundo vendas no varejo, é contrária ao esperado, no sentido de que um aumento (queda) na inflação de alimentos é que explica uma queda (aumento) nas vendas do varejo; (5) que a inércia da inflação de serviços parece ser maior que as demais. Esse último resultado é interpretado pelo fato do setor serviços ser basicamente não-comercializável, com crescimento da produtividade mais baixo e com os salários mais vinculados ao mínimo, que teve um forte componente de reajuste acima da inflação por motivos de política econômica no período recente.

Abstract
In this paper we model the Brazilian disaggregated inflation dynamics from the standpoint of cost-push inflation and estimate this disaggregated inflation model in its reduced form, in order to discuss the different patterns of behavior of each disaggregated inflation index. We found the following results (1) that it is difficult to associate systematically demand pressures with inflation, (2) the exchange rate and imported inflation in US$ together affect all items of disaggregated inflation, including services (with tradable goods through external competition and with non-tradable goods through costs channel) (3) that inflation inertia in services appears to be larger than in the other sectors, which can be interpreted by the fact that the service sector is basically non-tradable, with low productivity growth and which wages are more closed related to the minimum wage (which had a strong institutional-political component and was adjusted above overall inflation in recent years).

Mercado de trabalho e a evolução dos salários no Brasil

Resumo
No presente trabalho será avaliado o comportamento dos salários no Brasil nos anos 2000 a partir da abordagem da Economia Política Clássica. Dessa maneira, avaliaremos algumas características políticas, institucionais e a situação do mercado de trabalho da economia brasileira e sua relação com os resultados das negociações salariais reais e da posição de barganha dos trabalhadores. Conclui-se a partir da avaliação dos dados da economia brasileira que houve um processo de mudança no poder de barganha dos trabalhadores e do crescimento do salário real (agregado e setorial) que se inicia em 2006 e perdura até os dias de hoje.

Abstract
In the present paper we will assess the behavior of wages in Brazil in the 2000s from the Classical Political Economy approach. In this way, we evaluate some political, institutional and economic factors regarding the Brazilian labor market and its relation with the workers' bargaining power. We thus conclude after evaluating the data that we are facing a process of change in the bargaining power of workers and real wage growth (aggregate and sectoral), which starts in 2006 and lasts until nowadays.

Uma nota sobre a relação entre salário mínimo e inflação no Brasil a partir de um modelo de inflação de custo e conflito distributivo

O presente artigo busca discutir a dinâmica da inflação brasileira no período recente e sua relação com a política de valorização do salário mínimo, a partir de um modelo desagregado de inflação de custo. Dessa maneira, discutem-se os possíveis canais de transmissão que levariam a uma relação sistemática ou estrutural entre salário mínimo e inflação à luz dos dados brasileiros. Concluímos com a proposição de que é difícil encontrar uma relação sistemática entre salário mínimo e inflação, mas que parece existir uma relação mais estrutural entre o salário mínimo e a inflação brasileira. Esta última relação passa pelo efeito que a política de salário mínimo em conjunto com outras políticas institucionais têm sobre a melhora de poder de barganha dos trabalhadores e do surgimento de uma inflação salarial mais resistente, a partir de 2006.

Abstract
In the present paper we discuss the dynamics of Brazilian inflation in the recent period and its relation to the minimum wage policy, from the standpoint of cost-push inflation. Thus, we analyze the possible transmission channels that would lead to a systematic or structural relationship between the minimum wage and inflation and evaluate them considering the Brazilian data. We conclude that it is difficult to find a systematic relationship between minimum wages and inflation, but there must be a more structural relationship between the minimum wage and Brazilian inflation. This relationship results from the effect that the minimum wage policy in conjunction with other institutional policies have on improving the bargaining power of workers and, as a consequence, the emergence of a more resilient wage inflation, since 2006.
